Some will argue that low interest rates justify higher PE multiples, and there's some truth to that. But here's the problem. Rates aren't that low anymore. The federal funds rate is at 3.25 to 3.5%. And longer-term rates are higher still. The justification for extreme valuations has largely evaporated, but the valuations remain.
What really concerns me is what I call valuation-driven vulnerability. When markets are fairly valued, a 10% decline in earnings might cause a 10% decline in stock prices. But when markets are overvalued by 100% or more, the same 10% earnings decline can trigger a 30%, 40%, or even 50% collapse in prices. Why? Because the multiple itself compresses. Investors suddenly decide they're not willing to pay 30 times earnings for slower growth. So, the multiple falls back to 20 or 15. That's how you get from overvalued to fairly valued through pain.

If you pay 40 times normalized earnings and margins revert to their historical average while multiples compress to 15, you're looking at a 70% plus decline in stock prices. That's not a prediction. It's just arithmetic.
Nvidia is a spectacular company building revolutionary technology. I admire what Jensen Huang has accomplished, and buying their stock at today's price is financial suicide. If Nvidia maintains a PE of 55 and grows earnings at 20% annually, which would be extraordinary, your returns as an investor would only be about 20% annually if the multiple stays constant. But here's the problem. Multiples don't stay constant at 55. They compress. Even the greatest companies in history eventually trade at 15 to 25 times earnings when they mature. If Nvidia's multiple compresses to 30 while earnings grow 20% annually, you'd make about 9% a year. If it compresses to 20, which is still generous for a company that size, you'd be lucky to break even over a decade.
